There are two type of paid links,
    1. When you pay the webmaster to host your website's link
    2. When you buy link building package or service

Google has no algorithm to identify the paid links of type 1... google takes appropriate action, ff your competitors file spam report against your website.

In link building packages and services, you blast links to different websites which Google can discover easily (using its algorithms)

Google cannot identify paid links as such but if a site is suddenly flooded with links it might sniff a manipulation and take an action against it.
Another method would be if someone files spam report to Google.
Rule 158+ search engines with matchless Keyword Tools

One big example of paid link is affiliate link... these links are redirecting the user to some product that you are affiliating for.

Such links may or may not related to the hosted website. And affliate get paid for every click.
